On platforms using an order book, participants place orders, whereas in automated protocols, exchanges can occur via a shared token reserve. For the client, the result is similar—one asset is swapped for another—but the underlying mechanisms differ.

Crypto liquidity refers to the ease with which an asset can be exchanged without significantly affecting its price.

To understand its origins, it is helpful to distinguish between handling exchange orders, funding liquidity pools, and accessing external markets.

Market Makers: Quoting Both Sides

A market maker places both buy and sell orders. Other participants can trade with them immediately, without waiting for a counterparty with the opposite intent to appear.

The difference between the buy and sell prices is known as the spread. While this spread can be a source of income for the market maker, profit is not guaranteed.

Such crypto liquidity providers operate using their own trading positions. Purchased assets may depreciate in value before they can be sold.

Consequently, the constant presence of quotes does not imply a willingness to buy the coin indefinitely at yesterday’s price; providing counter-offers is not the same as pegging the price to a specific level.

Providing Liquidity Crypto via Pools

Automated protocols like Uniswap employ a different model. Participants deposit tokens into a pool—a reserve managed by a smart contract.

A smart contract is a blockchain-based program that executes operations according to predefined rules. A trader exchanges assets directly through this reserve, with the price determined by an algorithm.

Crypto liquidity providers receive a share of trading fees, but the return is not fixed; the composition of their share shifts during exchanges.

Due to fluctuations in relative prices, the outcome may be worse than simply holding the same tokens outside the pool.

This underperformance compared to simple holding is known as “impermanent loss.” Smart contract errors or vulnerabilities pose an additional risk.

In concentrated liquidity pools, assets are active only within a specific price range. If the price moves outside this range, the corresponding position ceases to participate in exchanges or earn fees.

Consequently, the total value of deposited funds does not necessarily reflect the volume available at the current market rate.

Liquidity services as access to multiple markets

Businesses do not always need to quote assets or fund pools themselves. Services exist that aggregate market liquidity crypto from various platforms. Through a single connection, a broker can route orders to multiple sources.

This approach is known as aggregation: the provider facilitates access rather than necessarily acting as the buyer or seller in every transaction.

For developers, this entails a specific technical task: transmitting orders, receiving execution results, and displaying actual volumes and prices to clients. An API (Application Programming Interface) connects the service to the partner’s trading infrastructure.

For instance, a broker’s order might be executed in parts across different venues, while the client sees a consolidated result with execution details in their usual app.

This content is provided for informational purposes only and shall not be construed as financial, investment, trading, or any other form of professional advice.
